Introduction:
The most important component in asset pricing model is Capital Asset Pricing Model or CAPM.
Capital asset pricing model was developed by William Sharpe (1964) and John Lintner (1965) and Mossin (1966). It suggests that high level of expected return is directly linked with high level of risk. It also states, expected return on an asset above the risk-free rate is related to the non-diversifiable risk as measured by the asset's beta. CAPM is generally used to calculate the right price of risky assets by estimating expected cash flows. CAPM model won the Nobel Memorial Prize in Economics in 1990.
This assignment demands description of capital asset pricing model and its applications. We have been asked to explain the way in which CAPM model is estimated taking into consideration the various econometric tools.
As per our assignment, firstly we are choose any two stocks from various industries given; there after create two samples and analyse how stock moves in the market. Once through with this part we also need to test assumption on witch this theory is based.
